Isn't there a law out there that protects parodies and whatnot? As long as they don't make any money off of it, wouldn't this be considered to fall somewhere in there? Thus pretty much making Squeenix not able to do anything besides issue a cease and desist?

I think that any release of their material at a later date would be an obvious violation, even if they gave their work over to someone else.

You got that right.  That would've been  by far the best thing.

The only other thing they could've done is released it in early alpha/beta(as those in the open source software do) and let the community of developers/dreamers/followers-of-chrono ride the wave until a well rounded(complete) product is available.

Had it been released as an unfinished project and the community gotten it's hands on it SE wouldn't have been able to put it to rest as they have.

I'm surprised that SE isn't making another chrono title.  Both were very good sellers AFAIK.
